While we do not want to give legal advice, particularly realizing that states differ and there are also licensing issue, we asked Ken Greene for some "generic" help. [Headlines] --------------------------------------------------------------------------------------------------- "ELA Representatives Meet With Treasury Officials" ELT E-News Daily A team from The ELA met with Treasury officials on Wednesday, January 28, to discuss Bush Administration budget proposals regarding leasing to tax exempt entities. "These proposals will constitute the first Bush tax increase," according to ELA President Michael Fleming. Treasury has been positioning the administration to raise significant revenue from proposed changes under the cover of ending abuse or closing a "loophole". "$33.7 Billion is no loophole," according to Fleming. The Treasury officials were led by Assistant Secretary for Tax Policy, Pam Olson. The 75 minute meeting was cordial but the general message from Treasury was not good for the equipment leasing industry and its customers. Treasury intends to propose: o In a transaction to a tax-exempt utilizing a lease followed by a service contract, the lease term and service contract term would be aggregated together for the purpose of determining the allowable depreciation period. However, no changes will be proposed to current law for stand alone service contracts. o A passive loss activity proposal will be made but few details were provided. Secretary Olson did characterize it as "less broad" than proposals in the Senate Finance Committee Bill ( S 1637). Olson indicated that they intended to apply the proposal to transactions in which the lessee uses defeasance and defeasance like mechanisms. Treasury officials expressed clear opposition to transactions in which there is a perception that the lessor has significantly reduced or eliminated its risk. ELA representatives described the most common forms of credit enhancement and stressed that there is real risk of default and loss in transactions, with or without defeasance. However, Treasury representatives stated that they believe that defeasance above the 20% level sould be reviewed and over 50% clearly would make the transaction subject to the passive loss rules. Olson indicated that they are applying the same anti-arbitrage principles used in approving tax exempt bonds. Olson also indicated that the passive loss proposal would include leases to foreign taxable entities. o Eliminating or limiting the QTE. Issues with the QTE relate to several matters. Secretary Olson continued the theme of opposition to anything that reduced lessor risk. While not being specific, she mentioned the use of residual value insurance as not being acceptable. She further suggested that the QTE exception from Pickle Depreciation would be eliminated and / or the definition of qualified technological equipment would be narrowed. Treasury's written proposals will be announced on Monday, February 2. Secretary Olson did reiterate that Treasury does consider certain current transactions as not conforming to the intent of current law. While identifying those areas in transactions to which they object such as Lease to Service Contract structures or use of defeasance, she stopped short of calling them illegal. ELA representatives pressed the Treasury officials that the latter are actually calling for a change in policy, not closing a loophole. In this regard, ELA strongly objected to the retroactive effective date of January 1, 2004, for a change in policy that has not yet even been considered by Congress. ELA also reiterated its belief that to characterize as "abusive", transactions that have been done under 20 years of current law, is just poor government. Treasury has consistently mis-characterized tax exempt leases in an attempt to portray them as abusive or tax shelters. "In these transactions municipal entities, or 501(c)(3) entities through municipal entities, enter into lease-purchase agreements with vendors or other financing sources in order to acquire or construct real or personal property for use by the municipal entity or 501(c)(3) entity. Typically these transactions are treated as "sales" rather than leases f or federal income tax purposes. Accordingly, these traditional tax-exempt municipal and 501(c)(3) lease-purchase transactions would not appear to be affected by the current budget proposal." Discussions included an off line meeting to examine provisions of the Simplified Sales and Use Tax Act in Congress that would require tax collection by online and catalog retailers. This se ssion subsequently became one of several contentious issues at the National Conference Of State Legislatures (NCSL) Task Force meeting in Denver on Friday, January 16. I'll report on that confrontational discussion in a separate update. The SSTP session expected in March will probably be postponed to allow the public and private sector to accomplish separate objectives. SSTP will hold a number of work group discussions (on bundling, digital good, and other topics) between now and the next SSTP meeting which is expected to occur in May. The Council On State Taxation (COST) will convene a private sector meeting to review the level of compliance by states. The private sector meeting will be an opportunity for the private sector volunteers to meet as a group and to review the compliance checklists with the government representative s who did the initial preparation. Drafts of the checklist are due March 1st and the meeting to review the checklists will take place sometime during the month of March. Chicago is the probable location of the meeting but plans are currently in the early stages.
